Equity LTCG Tax Reduction May Boost FPI Inflows and Strengthen the Rupee

Recent discussions surrounding a potential reduction in long- and short-term capital gains tax rates are igniting interest among foreign portfolio investors (FPIs) in Indian equities. According to Jefferies, this shift may not only attract foreign investment back into the market but also help stabilize the rupee amidst ongoing capital outflows.

Tax Changes and Foreign Investment Outlook

The Indian government is reportedly considering measures such as a broad reduction in long-term capital gains (LTCG) and short-term capital gains (STCG) tax rates. This speculation includes the possibility of offering a targeted cut for FPIs or allowing foreign investors to evaluate their gains in dollar terms. Such strategies aim to provide relief from the depreciation pressures against the Indian rupee, which has been exacerbated by continued capital outflows.

Since the reintroduction of LTCG tax on listed equities in 2018 at a rate of 10%, India has positioned itself uniquely—unlike several other emerging markets that exempt foreign investors from this tax. FPIs are currently subjected to 12.5% taxation on long-term gains and 20% on short-term gains, which may deter foreign investment compared to other regions. The need to balance potential revenue loss from these tax changes against fiscal constraints is of utmost importance for the government.

The Impact of Revenue Collections

In FY25, collections from equity LTCG tax amounted to ₹1.3 lakh crore, contributing significantly to the tax revenue stream and accounting for around 8% of direct tax collections. Meanwhile, securities transaction tax (STT) collections are projected to reach approximately ₹85,000 crore in FY27. Given these figures, the government’s decision to alter tax rates will require careful consideration of the implied revenue loss against the likelihood of attracting increased foreign investment.

An analysis of 70 major emerging market funds indicates that India is currently underweight by 0.3 percentage points compared to a historical overweight position of 2.2 percentage points over the past decade. FPIs and foreign private equity investors have pulled out roughly $110 billion from the equity market since April 2025, highlighting the pressing need for the Indian market to become more attractive to foreign investors.

Sector-Specific Trends and FPI Behavior

Recent months have seen financial sectors face the most significant FPI outflows, totaling around $16 billion, while information technology and consumer staples sectors experienced exits amounting to $10 billion each. On the other hand, banks, energy, utilities, and real estate sectors stand to benefit from a potential revival in foreign flows. Despite underperforming by 5 percentage points in 2026, large-cap stocks are trading at a discount of 23% compared to their 10-year average valuation, making them appealing from a relative value perspective.

Furthermore, the reaction from the debt market indicates some promise, as foreign debt inflows surged to $9 billion during June and July 2026 following the government’s tax relief measures for overseas investors in government securities. This trend indicates a potential pivot by investors toward fixed-income assets, although the equity sector still remains a critical focus for overall growth.

What This Means

The potential adjustments in capital gains tax rates represent a critical junction for the Indian equity market, particularly concerning foreign investments. With FPIs historically playing a vital role in market liquidity, any incentives could rejuvenate market participation, leading to greater stability in the rupee and broader economic factors. However, the government faces the challenge of maintaining fiscal balance while ensuring that the tax structure encourages rather than deters investment from foreign markets.

Frequently Asked Questions

What are long-term and short-term capital gains taxes?

Long-term capital gains taxes apply to assets held for more than one year, while short-term capital gains taxes are imposed on assets held for less than a year. In India, LTCG on equities is currently set at 10%, while STCG is at 15% for listed shares.

How have recent tax changes affected foreign investment in India?

Recent tax measures have led to significant capital outflows from the Indian equity market, with FPIs withdrawing approximately $110 billion since April 2025. Such trends highlight the need for strategic policy changes to enhance India’s attractiveness for foreign investors.

Which sectors are most affected by this situation?

The financial sectors have faced the largest outflows, followed by information technology and consumer staples. There are expectations that banks, energy, utilities, and real estate could see improved inflows if foreign investments recover.

What is the significance of the rupee stability in this context?

The stability of the rupee is essential for maintaining investor confidence. Increased capital flows through favorable tax policies could help support the currency against depreciation, alleviating pressures from sustained capital outflows.
